They cool the exhaust gas enough to condense the water vapour and extract the heat from it. Quoted effiencies are up to about 96%. The exhaust gas is so cool that they use plastic flues, and you can safely put your hand in the exhaust stream. And these are domestic, house-heating units, not industrial stuff!
