There are long traces (over 2 inches) on the PICDEM2 running from the
processor sockets to the external xtal position. The traces for Tx/Rx run
parallel to and in close proximity to the xtal traces. I think that the
clock signal may be getting messed up by these long traces.

Assuming you are using the internal clock of the ICE, I would cut the traces
that run to the external crystal position and see if that helps.
